This means that if the pup tears it up and leaves little bits all over the yard, it will decompose and not be a hazard to the environment. It is not toxic - for example the ink is food grade coloring, but this does not necessarily mean they're edible. These are basically made of maize (corn) - so occasional and accidental ingestion of bits of the flag should not harm the pup. 

Part of the fun of chasing the lure is catching it. Some dogs love to "kill" the flag, but after they've had a good victory shake of the lure - they should be trained to let it go - so the chase can continue. 

Some general tips:

The best reward for catching the lure and letting it go is the continuation of play! But when it's time for a break - reward with whatever "currency" works best for your individual pup: another toy, treat, a game of tug with a toy designed for this activity, enthusiastic praise - and pairing this with a good reliable "leave it" should quickly eliminate the worry of your pup eating the flag.
